Deep dive - the full story
The National Company Law Tribunal (NCLT) Mumbai bench has ruled that the commencement of liquidation proceedings against a primary borrowing entity does not absolve or extinguish the independent legal liability of its corporate guarantor. The tribunal emphasized that the guarantor's obligation to financial institutions persists unabated until the underlying borrowing is satisfied in full. Under corporate and insolvency laws, guarantee agreements create joint and co-extensive obligations alongside the original borrower.
Even when the debtor's assets are subjected to winding up, the corporate guarantor cannot claim immunity or argue that insolvency steps against the primary firm discharge third-party financial securities provided to lenders. Financial creditors should audit their loan asset portfolios and take timely steps to invoke corporate guarantees whenever recovery through a borrower's liquidation seems deficient. Corporate groups extending cross-guarantees within their subsidiaries must account for these contingent liabilities, as insolvency in one operating entity immediately exposes sister guarantors to direct enforcement.
Clear guarantee contracts ensure unhindered recovery routes for institutional lenders.
